The game restarts and that means life totals. As for the permeants only those exiled by {karn liberated} are put on the battle field.

I shuffle all the cards that where on play and in the graveyard into the library except the ones the karn exiled? :/

Essentially, your opponent just lost. Start a new game, but cheat and have all the cards Karn exiled.
